This is an acknowledged bug of MS Word 97 (and the reason I reverted to Office 95 3 days after loading97!)
The last time I checked their Knowledge Base (May 1), it is still not fixed, but MS has a workaround posted on their support site (if you can get through). The Article ID is Q162579.
To summarize what it says:
(a) for new graphics, use Link to File and Save with Document
(b) for existing graphics, remove the "\d" switch in each INCLUDEPICTURE field code then update fields.
